VPC 7.0.1 and [separate] XP Pro - issues with Activation and Windows Update

Using Virtual PC 7.0.1 [w/out OS] and installing my own XP Pro license.

During setup, activation times out. I click "remind me later" so as to
continue setup.

**I realize that I can Activate over the phone - this is simply
information showing a pattern**

Setup finishes. I launch IE to check network connectivity. No
problems. I can browse anywhere. So I attempt to Activate XP for a
second time. Again, it times out.

Went to Windowsupdate.microsoft.com to download all updates [such as
SP2, figure that may be the issue/part of the Activation issue].
Windowsupdate loads and prompts me to download the newer version of
windowsupdate. It downloads and installs properly and loads the new
Windowsupdate page. I click on Custom install. After a few minutes of
thinking, it times out. I try Express install. Again, times out.

Turned off the Virtual XP [via start menu, so it is truly a "shut
down"]

Each of the next few days, I tried both Activation and Windowsupdate
and they continue to time out. Again, windowsupdate.microsoft.com
loads, I can choose Express or Custom, but then it just sits on the
screen telling me that it is searching for updates before giving me the
error.

When I installed Virtual PC and created the Virtual Machine and
installed XP on the Virtual Machine, I followed the instructions given
in the Getting Started manual, choosing the default options that it
laid out in the book.

Why is Virtual XP not able to Activate? Why is Virtual XP not able to
properly use windowsupdate?
